Babylon Labs has submitted a proposal to enable native Bitcoin collateral for stablecoin borrowing on Aave V4. The mechanism allows users to lock BTC in vaults on the Bitcoin network while representing that collateral via a non-transferable token on Ethereum, ensuring the underlying assets remain unbridged and unwrapped. This approach aims to mitigate counterparty risks associated with custodial wrapped tokens like WBTC or cbBTC, which currently dominate Bitcoin-backed lending on Aave.
The submission follows an initial proposal filed on May 25 and a preliminary community vote that passed on June 10. Under the current terms, Aave DAO would receive the first $500,000 in qualifying annual revenue generated by this integration. As of Thursday, the proposal is at the Aave Request for Comment (ARFC) stage, undergoing community feedback and risk analysis. If consensus is reached, it will proceed to a three-day offchain Snapshot vote requiring at least 320,000 AAVE-equivalent votes in favor before moving to a formal onchain vote subject to quorum requirements.
This development marks a structural attempt to decouple Bitcoin liquidity from centralized custody within decentralized finance protocols. By keeping BTC on its native chain and using a non-transferable representation on Ethereum, Babylon addresses the persistent security concerns surrounding wrapped assets, where custodian failure poses systemic risks to lenders and borrowers alike. The integration into Aave V4 suggests a maturing ecosystem willing to adopt complex cross-chain mechanics to capture deeper Bitcoin liquidity without compromising asset sovereignty.
However, the proposal’s progression through governance stages highlights the friction between technical innovation and protocol conservatism. While the revenue-sharing model incentivizes DAO participation, the reliance on community consensus and multi-stage voting processes introduces execution uncertainty. Success depends not only on technical robustness but also on convincing risk analysts that the non-transferable token model effectively neutralizes bridge-related vulnerabilities, potentially setting a precedent for future native-asset integrations across other DeFi platforms.
